A reasonable question of the player's morals, the question becomes more complicated as Sebastian remains the only character that teaches the Unforgivable Curses. Players that want to learn Imperio, Crucio, or the instant death spell Avada Kedavra can only do so by choosing the proper dialogue with Sebastian and increasing their relationship.
The opportunity to turn Sebastian in comes from the main story quest, after players have completed their first Beasts class. The other missions, and must also be finished for players to interact with Sebastian to this degree. If suitably horrified by the student's blatant use of outlawed magic, players can turn him in soon after the quest to see him expelled from Hogwarts and thrown into Azkaban in for the remainder of the game.

Beyond some disapproving dialogue from other characters, there are no downsides to learning Avada Kedavra from Sebastian, encouraging players not to turn him in.
